A fictional $10,000 account shows why broker buying power, margin requirements and a portfolio loss limit are different measurements.

Buying Power Is Not a Portfolio Limit

At the opening bell, a brokerage screen can show $20,000 of buying power beside $10,000 of cash. The figure feels like permission. It is a credit calculation under a brokerage agreement, subject to margin rules that can change. It does not answer the harder capital-allocation question: how much loss can this portfolio absorb without forcing a sale or disrupting cash needs?

Think of buying power as the size of a trailer a car is allowed to tow. It tells you something about the vehicle and the rules on the road. It does not tell you how much weight the family can afford to lose if the load is damaged. A portfolio loss limit needs its own number.

The distinction matters most when an investor sees a large margin figure, then treats it as a risk budget for shares or short options. The broker has measured collateral and financing. The investor still has to measure loss capacity, cash reserves and the consequences of being required to act at a bad price.

Buying power measures broker credit

In a margin account, the broker lends against securities in the account. The U.S. Securities and Exchange Commission's investor bulletin on margin says that borrowing can increase purchasing power and can also produce losses greater than the amount initially invested. It also warns that a firm can sell securities without consulting the customer when an account falls short of its requirements.

FINRA's account guidance makes two points that are easy to miss on a trading screen. The general maintenance requirement described there is 25% of a margin position's market value, while a firm can impose a higher house requirement. A firm can also raise its requirement and sell assets if the account does not meet it.

That makes buying power a moving broker-side constraint. It can be useful operational information. It cannot set a portfolio's loss limit because it does not know the investor's time horizon, other assets, cash commitments or tolerance for a forced sale.

A $10,000 account can expose the difference

Assume a fictional investor has $10,000 and a fictional stock, ABC, trades at $100. One route buys 100 shares with cash. The other buys 200 shares, contributes $10,000 and borrows $10,000. The 50% loan is an input for this illustration, not a universal broker rule.

The table excludes interest, commissions, taxes, dividends, changes in margin requirements, other account holdings and forced-sale timing. Values are rounded.

The share price falls by one-third from $100 to about $66.67. The cash route is down about one-third. The margin route has lost about two-thirds of the investor's original equity because the $10,000 loan remains.

For a simplified maintenance model using FINRA's stated 25% general rate, the threshold is:

200 × S - $10,000 = 25% × (200 × S)

S = $66.6667

At that price, the account equity is about $3,333. A brokerage's actual calculation can differ because house requirements, security treatment, interest and other positions matter. The formula is not a broker margin calculator. It shows why a general maintenance rule and a personal loss limit should be kept separate.

The cash route can still lose money. Margin has not changed ABC's business prospects. It has doubled the share exposure attached to the same $10,000 of investor capital.

Short-option buying power raises the same question

Options have their own terms, settlement mechanics and risks. FINRA's options guidance says that some short-option positions have margin requirements and that a seller may have to deposit substantial additional funds after a price or volatility move. It also says a firm can liquidate option positions or other securities if required funds are not provided.

That is why a short-option margin figure cannot stand in for the amount at risk. It tells the trader what the firm currently requires to carry the position. It does not state the maximum loss, the cash needed after a market move or the price at which a position may have to be closed.

Consider 100 shares of fictional ABC at $100 and a short $100 put that collects a fictional $2 premium. A cash-secured version sets aside $10,000 for a possible share purchase. If ABC finishes at zero, the simplified share loss is $10,000 and the premium leaves a $9,800 loss before costs. A margin account may display a different entry requirement for a short put. This article does not estimate that requirement because option-margin treatment is broker, account and position specific.

When the trade may not belong in the plan

Margin financing or short options may be unsuitable when the position depends on any of the following conditions:

  • A sale during a drawdown would derail the portfolio's purpose or a near-term cash need.
  • The account cannot meet an additional funding request without selling a separate holding.
  • Loan interest or a larger loss would make the expected premium or return immaterial.
  • The trader cannot explain the assignment obligation, liquidity risk and firm margin terms before entering a short option.
  • The position size was selected from available buying power rather than from a stated dollar loss boundary.

There are cases where the right response is to use less borrowed exposure, use cash, choose a defined-risk structure or decline the trade. A position-size framework and a comparison of cash-secured puts with put credit spreads can make that decision more explicit. Neither removes market risk or replaces the brokerage agreement.

Set the loss boundary before reading the buying-power figure

A practical research rule is to write down the maximum dollar loss and the cash that must remain unencumbered before examining how much a broker will finance. Then test the contemplated shares or options against a large adverse move, a higher requirement and a forced exit.

If that scenario requires cash beyond the loss boundary, or a sale that the capital plan cannot tolerate, buying power has answered the wrong question. The trade size or structure needs reconsideration before the order is sent.
