A fictional account comparison shows why time horizon, reliance on funds and an assigned stock position matter alongside a stated appetite for volatility.

A Risk-Tolerance Score Cannot Size a Short Put

An investor can tick “aggressive” on a risk questionnaire on Monday and receive 1,000 shares through put assignment on Friday. The first result records an appetite for volatility. The second follows from a written contract.

A high risk-tolerance score cannot itself prove that a particular short put fits an account. The account's purpose, the date money is needed and the consequences of owning the shares carry equal weight.

FINRA defines risk tolerance as the investment risk an investor is willing and able to accept. Its guide separates investment objectives, time horizon, reliance on the money and personal comfort with risk. Those questions belong beside every premium figure.

Liking a roller coaster is about taste. The height mark at the entrance is about whether the ride fits the passenger. Comfort with a market fall is one input. An account's time horizon and reliance on its funds set another limit.

A short put adds a contractual outcome

A cash-secured put involves writing a put and setting aside cash to buy the stock if assigned, according to the Options Industry Council. The strategy is primarily a stock-acquisition strategy, and its maximum gain from the option itself is limited while its possible loss can be substantial.

The account must therefore account for more than a volatility-comfort response. A short equity put creates an obligation to buy the stock at the strike price if assignment occurs. FINRA's assignment guide states that standard equity contracts represent 100 shares and that American-style writers can face assignment while a short position remains open.

The premium may reduce the effective purchase price. It does not change the account's purpose, deadline or intended stock allocation.

Two identical answers, two different account mandates

Consider two fictional $120,000 brokerage accounts. Each investor describes their risk tolerance as high. Each considers selling ten ABC $50 puts for a $1.25 premium. ABC is a fictional stock, and the model assumes standard 100-share equity contracts.

The model assumes that all other holdings remain unchanged. It excludes commissions, bid-ask spread, interest, tax, margin rules, corporate actions and any price movement before or after assignment.

Account A has a long horizon in the model. That fact does not settle the trade. The investor still needs to accept ownership of 1,000 ABC shares, the potential concentration created by those shares and the possibility of a decline beyond the stated $35 price.

Account B has a different problem. Its stated $115,000 withdrawal exceeds the $106,250 account value in this scenario by $8,750. The same premium, strike and stock price therefore create a conflict with the account's purpose. The questionnaire answer has not altered that arithmetic.

Time horizon changes the weight of a loss

Investor.gov's asset-allocation guide says allocation changes with time horizon and risk tolerance. It describes time horizon as the months, years or decades set aside to pursue a financial goal. A shorter horizon can call for less exposure to volatile investments because a loss may arrive near the point of withdrawal.

That principle reaches beyond retirement accounts. A brokerage account might fund a business purchase, tuition, a home-related expense or a future income need. The important distinction is the account's stated job and timing. A short put can convert reserved cash into a stock position at a moment when the account needs a different asset.

FINRA makes the same practical point in its risk-tolerance guide: the amount of risk someone can technically afford to take can differ from the amount that feels comfortable. The guide also calls for attention to routine, periodic and long-term spending needs rather than income and net worth alone.

The account test comes before the contract screen

The first step is to write down the account mandate before reviewing a strike:

  1. State the account's purpose and the date its money may be needed.
  2. Model the full assigned share quantity for each intended standard equity contract.
  3. Test whether the account can hold that share position through a decline without defeating its stated purpose.
  4. Check whether the proposed shares still fit the intended allocation after assignment.

A cash-secured put may be unsuitable when an assigned share position would impair a near-term goal, create an unwanted concentration, require money reserved for a planned withdrawal or prompt the writer to abandon the position after a decline. The current OCC options disclosure document explains that options involve risk and are not suitable for all investors.

Give the account mandate the deciding vote

Risk tolerance remains useful because options losses are easier to carry when the investor understands and accepts them. It cannot replace an account mandate.

Classify the account's purpose, model its assigned share position and test the post-assignment balance against its required date.
