Calculate the Rebalancing Gap Before Selling the Put

A $100,000 portfolio targets 60% equities and 40% defensive assets. Equities then fall 20% while the defensive sleeve holds its value. The portfolio is worth $88,000, and its equity allocation has dropped to 54.5%.

The rebalancing gap is $4,800.

One fictional $50 cash-secured put offers $100 of premium and a possible $5,000 stock purchase. Those figures are close enough to make assignment look like an efficient route back to the target.

The put works only if assignment occurs, the underlying is still suitable, and a 100-share purchase fits the portfolio. If the allocation needs to change now, a direct purchase is the cleaner instrument.

Use options to carry out a rebalancing decision only after calculating the dollar gap. The target comes first, the required transfer comes second, and the contract comes third.

Rebalancing starts with the target allocation

Investor.gov describes rebalancing as returning a portfolio to its original asset mix after market movements pull the holdings out of alignment. FINRA's asset-allocation guide lists three common methods: redirecting money to lagging asset classes, adding new investments to them, or selling part of an outperforming allocation and reinvesting the proceeds.

None of those methods begins with an option premium. They begin with a target percentage and the portfolio's current value.

The target allocation is a personal decision shaped by goals, time horizon, risk tolerance, liquidity needs and account structure. A hypothetical 60/40 mix is useful for arithmetic, but it is not a recommendation.

Once the target has been set elsewhere, the calculation is simple:

Rebalancing gap = target asset value minus current asset value

For the $88,000 portfolio, the target equity value is:

$88,000 × 60% = $52,800

Current equities are worth $48,000, so:

$52,800 − $48,000 = $4,800

A direct rebalance moves $4,800 from the defensive sleeve into equities. Immediately after that transfer, the portfolio holds $52,800 in equities and $35,200 in defensive assets, which restores the 60/40 mix.

That certain $4,800 transfer is the benchmark against which an options method should be judged.

What one $50 put can do

Consider one standard cash-secured put on a fictional equity investment:

  • Strike price: $50
  • Contract size: 100 shares
  • Premium received: $1 per share, or $100
  • Cash reserved for assignment: $5,000
  • Existing equity sleeve: $48,000
  • Existing defensive sleeve: $40,000

Assume the existing sleeves remain flat until expiration so the new position can be isolated. Also assume the option is held to expiration, an in-the-money put is assigned, an out-of-the-money put expires, and there are no fees, taxes, interest, dividends or bid-ask costs.

The Options Industry Council's cash-secured-put guide defines the strategy as writing a put while setting aside enough cash to buy the shares if assigned. It presents the strategy primarily as a way to acquire stock at an acceptable price. The put's maximum gain is limited to the premium, while the loss can be substantial if the stock falls well below the strike.

The expiry outcomes show why a put is an uncertain rebalancing instruction:

At $55, the portfolio keeps the $100 premium but remains underweight equities. The intended rebalance has been delayed.

At $45, assignment moves $5,000 out of the defensive sleeve and adds shares worth $4,500 to equities. The resulting 59.9% equity weight is close to target, but the put position has lost $400 after the premium.

At $35, the same purchase obligation applies. The new shares are worth $3,500, and the put position has lost $1,400 after the premium. The equity weight still lands near 60% because both the equity value and total portfolio value have fallen.

A near-target percentage can therefore coexist with a loss. Portfolio weight is a ratio, not a measure of wealth created.

In a real market decline, the existing equity sleeve could also fall while the short put moves towards assignment. The required rebalancing amount would then change. This model holds that sleeve flat only to expose the mechanics of the option.

The 100-share contract can be too large

FINRA's assignment guidance explains that one standard equity option contract represents 100 shares. If a short equity put is assigned, the seller must purchase those shares at the strike.

That fixed unit makes option-based rebalancing lumpy. In the example, the $5,000 strike obligation exceeds the $4,800 gap by $200. A single put with a $300 strike would create a $30,000 purchase obligation. It would overshoot the same gap by $25,200 before considering the premium or any change in share value.

A large quoted premium cannot repair a mismatch in position size. Smaller target gaps may be better handled with a direct purchase, new contributions or a broadly diversified fund that can be bought in finer increments.

The underlying also matters. Buying one company does not necessarily restore the intended risk profile of a broad equity allocation. It may correct the top-line equity percentage while introducing stock or sector concentration. The asset used for the rebalance should fit the portfolio role that produced the target.

A covered call has the opposite timing problem

An overweight equity portfolio may appear to invite a covered call. The investor owns shares, sells a call, collects premium, and may deliver 100 shares at the strike if assigned.

The Options Industry Council's covered-call guide says the strategy is most suitable when the writer is willing to sell the shares at the strike. It also notes that the call caps much of the stock's upside during the contract and that stock losses can remain substantial.

As a rebalancing method, the covered call has two limits.

First, assignment is uncertain. The portfolio can remain overweight through expiration, and a rally may increase the imbalance. FINRA notes that sellers of American-style options can face assignment on any market day while the short position is open, yet the seller cannot choose when the holder will exercise.

Second, the sale occurs in 100-share units. If the planned trim is worth $6,000 and the covered call commits $20,000 of shares, assignment would create a different allocation error.

A covered call can fit when those exact shares are already approved for sale at that strike and the timing is flexible. A direct sale is more precise when the portfolio must reach its target on a set date. Investors who would resent losing the shares during a rally have also failed the strategy's basic suitability test.

When options may fit the rebalance

A cash-secured put or covered call can support an existing allocation plan when all of these conditions hold:

  1. The target allocation and tolerance band were set before the option was considered.
  2. The full assignment value fits the dollar gap.
  3. The underlying belongs in the intended portfolio sleeve.
  4. Put assignment or call-away would be acceptable at the strike.
  5. The rebalance can wait, because assignment is not guaranteed on the preferred date.
  6. Cash, approval, liquidity and monitoring capacity are adequate for the obligation.

Options are a poor fit when the allocation must change immediately, the contract would overshoot the gap, the underlying adds unwanted concentration, or the investor would reject either assignment outcome. They may also be unsuitable when near-term spending requires the reserved cash, when the account cannot support assignment, or when the investor cannot monitor an open short option.

Transaction costs, bid-ask spreads, taxes and account rules can alter the comparison. FINRA warns that rebalancing sales can create fees and tax consequences. The decision rule

Write the target percentage, current percentage and dollar gap before opening the option chain. Then write down the portfolio after both possible outcomes: no assignment and full assignment.

Discard the contract if either outcome breaches the allocation tolerance or creates an unwanted holding. If the portfolio must reach its target on a set date, use a direct trade. Assignment uncertainty belongs in the cost of the options method, even when the quoted premium looks attractive.
